Kotak MF makes re-entry into multicap segment with new fund offer

Kotak Mahindra Asset Management Company Limited (Kotak Mutual Fund) has announced the launch of Kotak Multicap Fund, an open-ended scheme that will provide the right mix of large-cap, mid-cap and small-cap stocks for stability, growth and potential.

In Feb-2021, the fund-house had announced the re-naming of Kotak Standard Multicap Fund to Kotak Flexicap Fund. That decision was in line with SEBI’s categorisation mandate where multicap funds had to invest at least 25% of their corpus in large, mid and small cap stocks each. Flexicap funds however, have to have a minimum of 65% of their assets in equity and equity-related investments with no cap on how much should be invested in large, mid, or small caps.

History shows how the returns and risks associated with large, mid and small-cap stocks keep changing. Therefore, it is appropriate to have a balanced allocation across large, mid and small-cap stocks.

With the investment aim of generating long-term capital appreciation from a portfolio of equity and equity related securities across market capitalisation, Kotak Multicap Fund can be suitable for all classes of investors aiming to fulfil long-term financial goals such as a child’s education, retirement or buying a dream home.

Approach

The Kotak Multicap Fund will have a minimum 25% allocation in the large, mid and small-cap stocks each for maximum benefit. The balance 25% will be dynamically allocated by taking the help of its proprietary model.

The AMC’s proprietary model will guide on which market to be overweight. It is based on 2 primary factors i.e. Mean reversion–which suggests when exactly to go overweight in a particular market cap. And, Momentum – which will essentially suggest the duration of the overweight position. Mean reversion helps in timing of overweight, while Momentum guides on how long the position can stay. Stock selection can enhance returns potential further.

Aditya Birla Sun Life Multi-Cap NFO: Curated combo of three focus portfolios

Aditya Birla Sun Life AMC , the investment manager to Aditya Birla Sun Life Mutual Fund , has launched the Aditya Birla Sun Life Multi-Cap Fund, an open ended equity scheme investing across large cap, mid cap & small cap stocks.

The NFO is open from April 19, 2021 till May 3, 2021. Any multi-cap category fund is mandated to invest at least 25 per cent in each of the three market cap segments of large, mid and small caps. Read on to know more.

Multicap funds

At present there are 10 multicap equity funds in the industry, with the biggest ones being Nippon India Multi Cap, ICICI Pru Multicap, Invesco India Multicap.

The objective of Aditya Birla Sun Life Multi-Cap is to achieve long-term growth of capital, at relatively moderate levels of risk through a diversified, research-based investment in Large, Mid & Small cap companies.

The scheme will invest 25-45 per cent in Large cap and a minimum of 25-35 per cent each in Mid and Small cap segments.

It will follow a bottom-up approach of stock selection.

The portfolio will be biased towards secular growth opportunities from across the market spectrum.  

Fund positioning

A well-defined and disciplined market cap allocation helps invest in fast growing sectors and companies from across the spectrum. Also, Aditya Birla Sun Life Multi-Cap aims to balance out the risk reward proposition with relative safety of large caps.

With a focused and bottom-up stock selection approach, the fund offers a well curated portfolio of high conviction stock ideas from the fund house. The fund is focused towards secular growth opportunities that cover a broad range of sectors and companies and enables healthy participation in the ensuing economic recovery.

The fund’s portfolio will have 50-60 companies. The investment universe is 400+ companies.

Fund details

In a low interest rate environment where traditional savings instruments are going to give sub-par returns, equity is the favourable asset class for wealth creation purpose. Within this, a multi-cap approach enables diversification through allocation to all three market caps with one fund.

Risk aware equity investors looking for a one stop solution of an aggressive equity fund for long term with an investment horizon of atleast five years can opt for this fund. It is an apt investment vehicle for SIP investments to achieve market cap based diversified allocation. The minimum application amount is of Rs 500 and in multiples of Re 1 thereafter during the New Fund Offer period.

Will Multi cap funds now be focused funds?

In September 2020, the Securities Exchange Board of India (SEBI) changed the guidelines for all Multicap funds in India. This means that fund managers don’t have the flexibility to increase allocation to a particular market capitalization segment of stocks.

Many fund houses are considering moving out of the Multicap funds category for this reason. They are not willing to invest in mid and small cap stocks just to comply with SEBI guidelines. So, what can fund houses possibly do? They are most likely to convert their Multicap funds to focused funds.

What are focused funds?

These are mutual funds that invest in a small set of stocks or bonds that seem to have the same kind of theme or strategy. The fund will usually invest in less than 30 securities while other mutual funds might invest in 100 securities. Since they focus on a category of stocks or bonds, they are known as focused funds. The concept of focused funds is to invest in a number of quality companies to get good gains.

Note that these funds might concentrate on a particular segment such as large cap or mid cap. For focused funds, there are no restrictions for investing in a particular segment of the market. Fund managers choose segments that they think are of value. This is the reason why fund houses might choose to convert their Multicap funds to focused funds.

What should you do if your fund is converted to a focused fund?

You must understand that focused funds come with concentration risks because they invest in a lesser number of stocks. They won’t have diversified portfolios. This means by investing in the fund, you are taking risks. While that is said, the returns will be higher if the risks are higher. So, focused funds are ideal for those who want higher returns from their mutual funds and have a longer time to reach their goals.

Have focused funds really given good returns?

Let’s consider a few funds and compare them to Multicap funds. Axis Focused 25 is one of the most prominent funds in the Focused funds category. It has given more than 11% in the past 5 years. IIFL Focused Equity Fund has provided more than 11.9% in the past 5 years and the returns from the fund in the past 2 years is a good 17.5%. Most of the best Focused funds, on an average, have given an annualized return of more than 9% in the past few years.

Now, what about Multicap funds? Kotak Multicap Fund has provided investors with 9% in the past 5 years while HSBC Multicap Fund has given only 6.39%. Most Multicap funds have provided investors with average yearly returns of 7% in the past 5 years, which is much lower than the returns provided by Focused funds.

What are the advantages of focused funds?

These funds come with quality portfolios. Why? This is because the fund manager does a lot of extensive research on the stocks before investing in them. There will be minimal errors and the stock portfolio can be easily managed, that is, trading will be much quicker. It is easy to oversee the stocks and make decisions. This is an advantage for the fund manager. Stocks from across market capitalization can be chosen based on the value they provide. This results in higher alpha for the fund manager and better returns for the investor.

What are the tax implications of investing in focused funds?

These funds are equity-oriented funds. Therefore, your Long-Term Capital Gains (LTCG) will be 10% if the gains are more than Rs. 1 lakh. This is if you had held the stocks for more than a year. For Short Term Capital Gains (STCG), the tax rate will be 15%.

Note that when you choose focused funds, it is important to consider the expertise of the fund manager. The fund is only as good as its manager, especially for these funds. The new rules for multi-cap funds: How does this impact your funds

The Securities Exchange Board of India (SEBI) released a circular on 11th September. This circular talked about material changes to the portfolio of all Multicap funds. This change was to make sure that Multicap funds invest across large, mid and small cap stocks to stay true to their name. So, what is this change? Before that, let’s understand what are Multicap funds.

Earlier, Multicap funds had to invest a minimum of 65% of their assets under management (AUM) in equities. So, the fund manager was free to decide how much he/she can invest in large cap, mid cap and small cap stocks. As per SEBI, large cap stocks are those that have a market capitalization rank of 1 to 100 on the India stock exchanges. Mid cap stocks are those ranked between 101 to 250 while small cap stocks are those whose rank is from 251. The fund can choose the amount of money that needs to be invested in each of these categories and the category that can be part of the equity portion of the portfolio. In other words, the proportion of these stocks in Multicap funds was at the discretion of the fund manager.

What are the new rules for Multicap funds?

SEBI has said in the circular that fund houses will now need to invest a minimum of 75% of their AUM in equities. So, that’s an upfront increase of 10% in equity allocation. This will not have any impact on Multicap funds as most of them invest more than 85% of their AUM in equities. For instance, Kotak Standard Multicap Fund invests more than 98% of its AUM in equities.

Now, the game changing rule laid down by SEBI is that there should be a minimum allocation of AUM in each category of market capitalization. This minimum allocation needs to be 25%. So, Multicap funds will now have to invest at least 25% of their AUM in each of large cap stocks, mid cap stocks and small cap stocks. Why has SEBI introduced this change? SEBI has said in the circular that most Multicap funds have more than 80% of their AUM in large cap stocks making them large cap funds. It also said that for most Multicap funds exposure to small cap stocks was in single digits. For instance, Kotak Standard Multicap Fund has 66% of its assets in large cap, 23% in mid cap stocks and only 1.5% in small cap stocks. Let’s consider another fund. The Motilal Oswal Multicap 35 Fund has 68% in large cap stocks, 15% in mid cap stocks and 5% in small cap stocks. So, Multicap funds are not actually Multicap funds. They seem to be mostly large cap funds.

The other point is that there seems to be no diversification across market cap categories for some of the Multicap funds. For instance, HDFC Equity Fund, which is supposed to be a Multicap fund, has almost 83% of its AUM in large cap stocks. This means that there is no diversification provided by the fund manager.

The third most important point that SEBI noted is that the benchmark used by the Multicap funds is not consistent with the portfolio composition of the schemes. Multicap funds seemed to be using benchmarks such as Nifty 200 or Nifty 500 that are more relevant for mid and small cap funds while Multicap funds invested mostly in large cap funds.

SEBI has said that all existing Multicap funds will need to comply with mentioned provisions within one month from the date on which the Association of Mutual Funds in India (AMFI) publishes the next list of large, mid and small cap stocks. So, the timeline will be January 31, 2020 for all the Multicap funds.

Now, what are fund houses doing about this?

Fund houses have requested SEBI to create a category of funds called Flexicap. This is to provide flexibility to the fund manager to invest in any of the market cap categories based on the markets. As you might know, for some years, large cap stocks may do well while in others, mid and small caps do well. Flexicap funds, if introduced, will help fund managers capitalise on the markets. If SEBI accepts the proposal, investors can invest in Flexicap funds.

If SEBI doesn’t agree, fund houses need to merge Multicap funds with other categories such as large cap or mid cap funds. Fund houses may make them thematic funds also.

It is good to take stock of your mutual fund investments to see if you have any Multicap stocks and whether the fund’s portfolio is getting changed.
